ESOP Repurchase Tax Salary or Capital Gains Framework
ESOP repurchase tax cannot be determined from the word “buyback” alone. Tax treatment changes depending on whether the employee held an unvested promise, a vested option, an exercised option, allotted shares or a right that was cancelled for compensation. Recent litigation shows why the legal event matters more than the payroll label.
Classify the transaction before calculating tax
Exercise followed by allotment
Under the conventional rule, specified securities or sweat equity allotted or transferred by an employer at a concession can create a salary perquisite under Section 17(2)(vi) of the Income-tax Act, 1961. The later sale of the allotted shares is a separate capital-gains event.
Repurchase of vested but unexercised options
Here, no shares may have been allotted. The asset under examination is the contractual option right. A reported Bengaluru ITAT merits ruling in Pramod Kumar Jain v. DCIT, ITA No. 3034/Bang/2025, accepted capital-gains treatment on its facts for the repurchase of vested but unexercised options. The decision requires careful fact matching and should not be applied automatically to every ESOP payment.
Compensation for loss in option value
In Manjeet Singh Chawla v. Deputy Commissioner of TDS, W.P. No. 20212 of 2023, decided on 2 June 2025, the Karnataka High Court considered compensation for diminution in value where the employee continued to hold options. The court’s treatment arose from that specific arrangement and differs from a repurchase or share sale.
Buyback of allotted shares
Where the employee exercised options and received shares, a subsequent company purchase concerns the shares, not the original option. The applicable buyback and capital-gains provisions must be analysed for the relevant year and entity.
Do not overstate a remand order
In Shyam Beriwal v. DCIT, ITA No. 2331/Bang/2025, the Tribunal condoned delay and restored the matter to the CIT(A). It did not finally decide that every ESOP receipt was capital gains. A remand order gives the taxpayer an opportunity to argue the merits; it is not a universal classification rule.
This distinction matters in professional writing. Case summaries should state the operative result, not only the taxpayer’s argument or a headline.
Why Form 16 is relevant but not conclusive
An employer may deduct tax under Section 192 and report the amount as salary. That treatment is important evidence and creates an AIS or Form 26AS trail, but withholding is a collection mechanism. Final taxability follows the charging and computation provisions applied to the actual transaction.
An employee taking a different position should not silently omit the Form 16 amount. Reconcile the employer entry, disclose the alternative character, compute the resulting refund or tax and preserve a legal note. ITR filing support may be used where salary, capital gains, foreign assets and TDS must be aligned.

Section 46A deals with consideration received by a shareholder or holder of specified securities when a company purchases its own shares or other specified securities. Its application to an option transaction depends on the instrument, issuer, purchaser and governing law. The official Section 46A text should be examined along with the general capital-asset and transfer provisions.
Use the capital gain tax calculator only after the legal character, cost and holding period are established. A standard listed-share calculator cannot resolve the cost of an extinguished option right.
When the mismatch leads to scrutiny
A return showing capital gains while Form 16 shows salary may produce a verification query. Prepare a short transaction note, document index and numerical reconciliation.
